Flags are an easy way to identify in which country a given member resides. However, this is not always reliable, as flag choice is manual; some members change their flag to an incorrect country for various reasons, but it is often changed back to the correct one by an administrator.
There are 161 flags to choose from; a flag that doesn't exist for a country can be created upon request by a resident of said country. An 'unspecified' flag is available for those who do not wish to publicly disclose their location.
Flags are just normal templates, and can be added to an article with {{COUNTRY}}, where COUNTRY is replaced with the appropriate location name.
